How inflation erodes purchasing power
Inflation means the same amount of money buys less over time. Compounding a fixed inflation rate over several years shows how much more something is likely to cost in the future, or - looking the other way - how much a future sum is really worth once you strip out the effect of rising prices.
Two directions, one formula
Working out a future cost multiplies today's amount by (1 + rate) raised to the power of the number of years. Working out today's purchasing power of a future amount divides instead of multiplying - the same compounding relationship, used in reverse.
